Software loans carried July BSL returns

When one sector supplies the month's tailwind, CLO investors should read concentration, not breadth.

At a glance

  1. The report stops at the direction rather than quantifying the software contribution, which for CLO investors is the message: the sector that moves the index is the sector that moves the marks.
  2. A tailwind that comes from one sector is a fact about concentration, not breadth, because the BSL return stream is the sum of sector bets and a month led by software is a reminder that the index's fortunes can ride a single earnings cycle.
  3. Nothing here argues software loans are about to roll over, and a month of leadership is too weak a contrary signal to act on.

Software loans were the tailwind behind broadly syndicated loan returns in July, according to the Morningstar LSTA Leveraged Loan Index, and the LSTA's monthly BSL report published August 10 put the sector at the center of the month. The report stops at the direction rather than quantifying the software contribution, which for CLO investors is the message: the sector that moves the index is the sector that moves the marks.

A tailwind that comes from one sector is a fact about concentration, not breadth, because the BSL return stream is the sum of sector bets and a month led by software is a reminder that the index's fortunes can ride a single earnings cycle. If software carries the same weight in CLO collateral that it does in the index, July's mark was kind to software-heavy warehouses, and that weighting makes next quarter's software earnings the variable to watch. A sector that can carry an index in July can drag it in September.

Nothing here argues software loans are about to roll over, and a month of leadership is too weak a contrary signal to act on. The issue is concentration math: as the index leans on one sector, the correlation between loans and a single part of the corporate credit market rises, and CLO structures that look diversified on paper are less so in practice. Managers running software-heavy warehouses had a good month on paper; the question is what the same book does when the bid fades, and the right response is to check whether existing software exposure is sized for a sector that has become the index's swing factor rather than chasing the sector on July's strength.

The release's thinness carries its own information: the monthly BSL report is one of the public scoreboards for the loan market, and when the one clear statement in it is that a single sector supplied the tailwind, the wider credit market learns where returns now depend. Detail may sit behind the report's login wall, but the concentration is already public.
