BlackRock: long-duration government bonds no longer provide ballast

The Fall 2026 hedge fund outlook organizes its 2027 case around rising dispersion, an evolving toolkit and the search for differentiated returns.

BlackRock's Fall 2026 hedge fund outlook says long-duration government bonds are no longer providing the ballast investors had come to expect, and that the shift raises the diversification value of market-neutral strategies such as hedge funds.

The firm runs $120 billion in hedge fund strategies, placing it among the 10 largest hedge fund managers, according to HF Alpha's report on the outlook. The document carries a foreword by Mike Pyle, deputy head of BlackRock's portfolio management group, and is organized around three themes for allocations heading into 2027: rising dispersion, an evolving investment toolkit and the search for differentiated returns.

Greater volatility and dispersion have expanded the opportunity set for long-short investors, the report says, which makes how a manager sources and sizes idiosyncratic positions a question to settle in 2027 allocations. The cost-of-capital section supplies a second, more concrete diligence item: with heavy government borrowing competing against the AI buildout's capital needs, the report says a higher cost of capital is favoring strong balance sheets.

The outlook frames the change as a regime comparison. In the 2010s, low inflation, low interest rates and low correlations made portfolio diversification relatively straightforward, while low volatility and dispersion left active managers a narrow alpha opportunity set, a combination the report calls a challenging environment for hedge funds. Supply constraints, geopolitical fragmentation and a succession of shocks, now including the AI buildout, have since created bottlenecks across labor, energy and materials, the report says, producing more frequent inflation shocks, stretched government fiscal positions and greater pressure on monetary policy frameworks.

Stock-bond correlations have become less stable and dispersion has risen. This year's Middle East energy shock, which the report says may have proved less severe than some experts feared, is presented as a clean example of a negative supply shock at work: it raised inflation risks and created meaningful differentiation across countries and sectors.

BlackRock's published allocation guidance has also leaned on alternatives. As Alternatives previously reported, the firm recommends a 50/30/20 split with 20% in alternatives.

The outlook's case rests on dispersion staying wide enough for long-short managers to exploit, the condition it says was largely missing in the 2010s. Whether supply bottlenecks and a higher cost of capital persist into 2027 is the assumption allocators are being asked to underwrite.
